Israeli domestic politics are currently in a tense state. Resolution of external issues is very much complicated by the need to simultaneously satisfy domestic constituencies that are demanding the exact opposite of what is needed to advance the external negotiations. In the meantime, the chances of renewed conflict with Hamas and Hizbullah remain high and public debate over the merits of a pre-emptive strike on Iran's nuclear facilities is growing. In terms of external threats, Hamas remains firmly in control in Gaza. Negotiations with the Palestinian Authority in the West Bank have made no progress, increasing the risk of it being taken over by more radical elements. Hizbullah remains a threat, operating as it does with Iranian backing, and Iran continues to develop its nuclear programme. Economically, Israel is performing well. In particular, we believe that Israel's high-technology and developed manufacturing sector will lead the way for improved export growth in the long run. In the short term, however, export growth will be impacted by soft demand from the still struggling Eurozone. Israel's defence industry is a cornerstone of the country's economy. There are a significant number of local firms and many of the key multinational players also maintain a presence. Many of the local companies manufacture components rather than complete platforms and Israel has built a significant capability in several areas of high technology. This has allowed Israel to have developed extremely lucrative relationships with countries such as Turkey and India, both of which have substantial demand for counter-terrorism and surveillance products in which the Israeli industry specialises. Israel is now India's second-largest defence supplier. At the same time, Israel is an importer of larger items (such as surface ships) for its navy and warplanes for its air force.
