Key Insights On The Automotive Sector Of Ukraine
Ukraine is set for a large expansion of its automotive industry in 2006 and over the next few years as the country establishes itself as a manufacturing hub, exporting to other markets in the Commonwealth of Independent States (CIS). It's recently released Ukraine Automotive Report predicts a 33% growth in output in 2006, based on strong performance at the country's largest carmaker, the Zaporizhzhya Car Plant (ZAZ), in the first seven months of 2006 and domestic orders.
Ukraine's automotive market will be determined by the pace of growth in the economy, particularly growth in real incomes and bank lending. Tax rates have fallen, leading to a more supportive environment for consumer demand, particularly middle-class household spending, which is the key determinant of demand for passenger cars. It has raised its sales forecast for the end of 2006 to 308,760 units, up from 303,000 units in the previous report, with growth at 10.3%, up from 8.3% in the Q306 report. Our forecast is based on the strongly pro-cyclical nature of the Ukrainian market, with a revision prompted by stronger growth figures in Q2 and Q3 and the end of uncertainty following a deal with Russia over the price of gas imports. Private consumption, which has been one of the main sources of economic expansion in recent years, is likely to be tamed somewhat by higher household costs, as well as an increase in the personal income tax rate to 15% from 13%, which was recently announced by Finance Minister Mykola Azarov. This will limit chances for higher growth rates. The rest of the forecast period will see automotive sales growth of 8-9%.
ZAZ is experiencing rising orders, while the acquisition of Polish car manufacturer FSO by AvtoZAZ - which holds a 50% stake in the plant - in late 2005 is proving to be a positive move into the EU market. AvtoZAZ's take-over of FSO is likely to have a positive impact on Ukrainian automotive productivity, with increased productivity and the consolidation of operations. With AvtoZAZ set to invest EUR80mn in the FSO factory, the firm intends to use its Polish plant to produce parts for its Ukrainian car production, leading to an increase in productivity and a reduction in costs. This will help AvtoZAZ maintain price competitiveness on export markets, although this will also be influenced by exchange rate movements.
Opportunities for foreign players exist, especially in terms of licensing production to local concerns, or by creating joint venture partnerships. Car ownership levels are quite low at around 12% of the population, boding well for long-term domestic sales growth. Costs are also low, although the difficult regulatory environment and concerns about political stability are significant disincentives to long-term investment.
